I am wondering why it would be necessary for a user to be hidden while logged in to the forum? Could you please explain this feature and what purpose it serves.

It is a standard feature of every forum software package. Typically used to hide testing activities. Commonly testing requires making an account sponsors, board members etc... Hiding those accounts reduces questions like, do we have a new sponsor?

You shouldn't be able to hide yourself here. Pretty sure it's disabled.

Isn't it also used for privacy ??

Sometimes you want to log on and not get PMs sent to you just because your online. Same feature as Stealth mode on Yahoo Messenger and AIM ect.
